How Daycare Providers Get Behind With the IRS

Watching children in your home for pay makes you self-employed. Parents don't withhold anything, so on top of income tax you owe self-employment tax of 15.3% on your net earnings (IRS, self-employment tax). If you expect to owe $1,000 or more, the IRS generally wants quarterly estimates too (IRS, estimated taxes). A lot of providers first hear about both from a bill.

Some never think of it as a business at all. The IRS audit guide for child care providers notes that relatives, friends, and neighbors who watch kids "often believe that this income is not taxable" (IRS Child Care Provider ATG). It is. And with margins this thin, a family that leaves owing two weeks or a slow summer can turn one skipped payment into several years behind.

Centers carry a second IRS account: payroll. The guide treats directors, teachers, aides, and cooks as generally employees, and the income tax and Social Security you withhold from their checks is money you hold in trust (IRS, trust fund recovery penalty). When enrollment dips and those deposits slide, the withheld part can land on whoever decided which bills got paid.

Most Child Care Businesses Are One Provider Working Alone

Census counts more than half a million child care businesses with no paid staff, and nearly all of them are sole proprietorships (Census, Nonemployer Statistics 2024). For those providers the daycare and the person are the same taxpayer, so a daycare balance follows you to your own bank account and your own refund.

How an IRS Audit Rebuilds a Daycare's Income

The IRS has an audit guide written just for child care providers. It tells examiners income is "frequently understated and may be paid in cash," and names the items it adjusts most: gross receipts, food reimbursements, food expenses, and business use of the home (IRS Pub. 5603).

The interview goes deep. Examiners ask about your rate schedule, late pickup charges, registration and holding fees, whether parents pay during vacations, and whether you hand out year-end statements. Then they multiply each child's weekly rate by the weeks that child appears on your sign-in sheets and compare the total to your return.

Food program statements give them another route: reimbursements divided by the meal rate estimate your child-days, which they multiply by your weekly fee. The law does set a limit. The IRS can't use these indirect methods without a reasonable indication of unreported income (IRC § 7602(e)), and we hold the examiner to that standard.

Can the IRS Find Out About Cash Parents Paid Me?

Often, yes. Parents who claim the child care credit list your name, address, SSN or EIN, and the total they paid you on Form 2441. In an audit, examiners also use sign-in sheets, contracts, and year-end receipts. If income went unreported, we help you file accurate returns and resolve the balance on your numbers, not the IRS's estimate.

Is My Food Program Money Taxable?

Only the part that exceeds what you spent on food for eligible children, under IRS Publication 587. Payments and food costs for your own children stay out of the math. The same rule applies even when the sponsor sends you a Form 1099-MISC. If your return handled it wrong, we fix the figures and answer the IRS.

Can I Deduct Part of My Home If My Family Uses the Daycare Rooms?

Yes, if you've applied for or hold a daycare license or registration, or are exempt from needing one, and you use the space regularly for daycare. The deduction follows square footage and the hours the space is available for daycare. Examiners check that math closely, so if it's challenged we rebuild it from your actual schedule.

My Center Is Behind on Payroll Taxes. Am I Personally Liable?

You can be. The IRS can assess the trust fund recovery penalty against any responsible person who willfully failed to pay over withheld taxes, and paying other bills first counts as a sign of willfulness. You get 60 days to appeal the proposal letter. We prepare you for the interview and handle the appeal.

What Happens If the IRS Says My Aides Were Employees?

The IRS can assess the employment taxes it says should have been withheld and paid for them. Section 530 can relieve the business of that liability when its requirements are met, and the examiner has to give you written notice of it at the start. We represent you through the whole exam.

How Far Back Can a Daycare Audit Go?

The IRS says an audit generally covers returns filed within the last three years, can add years if it finds a substantial error, and usually goes no further back than six. Unfiled years are a separate problem, because there's no return to start the clock. We look at every open year before we answer anything.
